The S&P 500 is now up by an astounding 150%, and last year defied analysts’ expectations when the market shot up by 30% in 12 months—despite quantitative easing threats, a commodities slump and the Chinese slowdown. With a run like that, one can’t help but wonder when it all will end—but determining where the markets are heading next is a tricky thing. One would think that we’re due for a correction, but, says investing expert Norm Rothery, “just because the market is high doesn’t mean it can’t go much higher.”
Still, Rothery says valuations can help forecast long-term returns. The Shiller P/E ratio—calculated by dividing the current level of the S&P 500 by the 10-year average of real earnings—indicates that U.S. stocks are expensive. The current Shiller P/E is 25—54% higher than the historical mean of 16.5. According to financial theorist Cliff Asness, that means the average real annual return on the S&P 500 over the next 10 years will be a measly 0…
